Is it possible defragment hard disk on win98(FAT32), 20Gb, and only 1.5Gb
free space? If so, how much time it may take?

About all things are possible. You may not know it, but back in "the Old
Days" when a 10 MB harddrive was large, well we defragged. Have a go with
whatever program you have. Working time is subject to various things, speed
of program, processor speed, spare memory, etc, Have a long coffee. If there
is not enought head room the program will soon tell you.If this is the case,
then unload, any disk packed higher than about 85% is asking for trouble,
slow working etc. Also it depends on the type/style of the defrag prg that
you use. Some programs will work using approximately only 2% of memory.

You need to free up some space, like at least 2GB. How fast it will take
will depend on your processor and ram.
